Pakistani Rupee Faces Potential Depreciation as IMF Loan Program Looms

The Pakistani rupee has seen a slight recovery of 0.02% against the US dollar, reaching Rs285.35 in the interbank market. However, financial experts are predicting further depreciation of the currency as the revival of the International Monetary Fund (IMF) loan program draws near.

The IMF has reminded the government to fulfill three conditions in order to resume its $6.5 billion loan program. One of these conditions is reinstating the market-determined exchange rate. Prime Minister Shehbaz Sharif has engaged in discussions with IMF Managing Director Kristalina Georgieva to revive the stalled bailout package before it expires on June 30, 2023.

The IMF’s reminder regarding the exchange rate condition suggests that the government has recently strengthened its control over the exchange rate.

Tahir Abbas, Head of Research at Arif Habib Limited, expressed the difficulty in estimating the rupee-dollar parity if the market-determined exchange rate is reinstated. However, he cautiously projected a possible 5-10% depreciation of the rupee if the IMF condition is fulfilled.

A depreciation of this magnitude could push the rupee to a new record low of Rs300-310/$. On May 11, 2023, the exchange rate reached an all-time low of Rs299/$ in the interbank market due to increased political uncertainty following the arrest of former Prime Minister Imran Khan.

While the exchange rate has consolidated around Rs285/$ in the interbank market, the open market has witnessed a continuous downward trend, indicating government control over the rupee in the interbank market.

In the open market, the rupee dropped to a new all-time low of Rs312 against the US dollar, creating a record gap of nearly Rs27 between the interbank and open market exchange rates.

Ismail Iqbal Securities’ Head of Research, Fahad Rauf, stated that the widening gap between the two markets is one reason why the IMF reminded Pakistan of the condition for a market-based exchange rate.

Rauf further mentioned that if the IMF resumes its program before new external loans arrive, the rupee may depreciate to Rs305-310/$ in the interbank market. However, there is a possibility of partial recovery in the open market if Pakistan secures new foreign funding.

Discussions within domestic financial markets suggest that China and Saudi Arabia may provide new foreign deposits to Pakistan in the coming days and weeks.

The outcome of the FY2023-24 budget will be closely monitored, as its alignment with IMF recommendations would indicate a resumption of the loan program, which has been stalled since November 2022.

Despite previous failures to reach an agreement with the IMF, Finance Minister Ishaq Dar has instructed his ministry to share budget documents with the IMF, signaling a renewed effort.

Rauf expressed hope that the IMF would sign the long-awaited staff-level agreement with Pakistan before the program expires on June 30, 2023. A further delay may raise questions about the IMF’s credibility, as the government has already met several prerequisite conditions for the program.

Rauf also noted that the rupee may face pressure in June due to the repayment of foreign loans amounting to $3.7 billion, with foreign exchange reserves critically low at $4.2 billion.

Furthermore, historical trends indicate increased imports in June, which could further weaken the rupee.

IMF Urges Pakistan to Address Currency Market and Present Revised Budget Framework

The International Monetary Fund (IMF) has called upon Pakistan to eliminate the dual exchange rate system and share a revised budgetary framework for the current fiscal year and the upcoming budget (2023-24) in order to reach a staff-level agreement. Concerned about low revenues and unchecked expenditures, the IMF warns that the budget deficit could reach an unprecedented level of 8-9 percent of GDP if the current situation persists. Consequently, the government has been urged to present a revised budgetary framework for both the current and upcoming fiscal years.

To meet the IMF’s requirements, the finance ministry has been assigned the task of revising and aligning the macroeconomic and fiscal framework for the next budget. These revised figures are expected to be shared with the IMF by Tuesday night or, at the latest, on Wednesday.

A breakthrough in communication between Pakistan and the IMF was achieved when Prime Minister Shehbaz Sharif, along with Minister of State for Finance Aisha Ghaus Pasha and Special Assistant to the PM on Finance Tariq Bajwa, had an hour-long conversation with the IMF’s managing director. Following this conversation, the finance ministry was instructed to align the budgetary framework with the IMF’s demands.

The IMF specifically highlighted the issue of the dual exchange rate system, expressing concern over the widening gap between the interbank and free markets. According to the IMF program, a dual exchange rate system is not permissible.

Potential objections from the IMF may arise regarding the allocation of subsidies and grants amounting to Rs1.7 to Rs1.8 trillion in the upcoming budget. The finance ministry has proposed an allocation of Rs970 billion for power sector subsidies alone.

Given the low tax revenues and inflexible expenditures, the government is exploring ways to keep the primary deficit low or potentially convert it into a surplus.

External financing remains a major obstacle in reaching a staff-level agreement. The pending Ninth Review under the $6.5 billion Extended Fund Facility has remained unresolved for the past seven months. Initially, the external financing gap was estimated at $8 billion until the end of June, but Islamabad opposed the IMF’s suggestion to reduce the current account deficit through import compression. However, the government managed to transform the current account deficit into a surplus by compressing the import bill. Unfortunately, this policy led to a decline in GDP growth, reaching 0.29 percent in the outgoing fiscal year.

IMF Mission Chief Nathan Porter outlined three prerequisites for reviving the stalled IMF program: proper functioning of the foreign exchange market, the passage of an FY24 budget aligned with program goals, and adequate financing. He emphasized the importance of sustaining strong policies and securing sufficient financing for Pakistan to maintain macroeconomic stability.

The commission stated that it was “not appropriate” for the bench to handle these petitions.

The Pakistani government established the commission on May 20, appointing Supreme Court judge Justice Qazi Faez Isa, Chief Justice of the Balochistan High Court Naeem Akhtar Afghan, and Chief Justice of the Islamabad High Court Aamer Farooq as members. The commission’s purpose is to probe the authenticity of audio leaks involving present and former members of the judiciary and assess their impact on judicial independence.

Several petitioners, including former Prime Minister Imran Khan, contested the formation of the commission. Consequently, a five-judge bench of the Supreme Court, headed by Chief Justice of Pakistan Umar Ata Bandial and comprising Justice Ijazul Ahsan, Justice Munib Akhtar, Justice Syed Hasan Azhar Rizvi, and Justice Shahid Waheed, suspended the proceedings of the probe panel while considering the petitions.

Imran Khan’s Name Added to Exit Control List (ECL) Amidst £190 Million Settlement Case Investigation

Following his arrest earlier this month by the Rangers in relation to the same case, which led to nationwide protests, Khan’s name has now been added to the no-fly list based on a recommendation from the National Accountability Bureau (NAB) Rawalpindi. The federal cabinet’s approval of a circular summary paved the way for this decision.

Additionally, the authorities have decided to include Bushra Bibi’s name on the ECL, and the NAB will formally request the Interior Ministry to implement this measure. Previously, both Khan and Bushra Bibi, along with more than 600 PTI leaders and former assembly members, were placed on the no-fly list by the Federal Investigation Authority (FIA) due to their alleged involvement in the violent incidents that occurred on May 9.
